No they haven't. This is 1000 years before Skyrim. Dragons lost their rule over Skyrim and vanished there 3500 years before ESO, but in the other provinces they're still alive and kicking, although not as ruling tyrants (Remember Ayleids? It was at the end of the Merethic era after all, that just happened to be the Dova-ethic era in the former lands of the Falmer.)Dragons have been extinct for over 400 years now.
Dragons have been extinct for over 400 years now, and they brought them back anyway, so... Why not ? There is still ONE dwarf alive, who knows what untold magic could happen.

At this point it's probably worth saying again, Tamriel's "Dwarves," aren't, you know, dwarves. They're fairly normal sized elves. Think a Dunmer sized Altmer, and that's your Dwemer. The term, "Dwarf" is a bit of a misnomer in setting, and it's aknowledged as such.
There are Dwarves because you expect your fantasy setting to have Dwarves, but when you peel back the surface, they're an extinct breed of elves.
Contrary to many legends, archaeological evidence of known Dwemer ruins leads one to believe that they were about the same size as the typical human or elf, evidenced by the fact that all existing Dwarven armor is average sized (although some claim that "Dwarven armor" is either the outer shells of machines or mismatched pieces from various devices). It's speculated that the moniker "dwarf" may have been given long ago by the giants of the Velothi Mountains, who would have perceived them to be unusually small and thus deemed them to be "Dwarves".
@Wolfpaw there is a key difference here though. Dragons were never extinct, just dormant... And lore pre Skyrim references their existence and encounters with them in 1E and 2E. They were sparse, but documented. A fundamental aspect of the ES universe is the disappearance of the Dwemer and the devolution of the Falmer.
The Dwemer disappearance is like an ancient apocalypse. It serves as a warning, and provides an insight into lost science.
Ever heard of the law of inhibitory advance? The Dwemer demise is the ES analog of that. Why does Tamriel not advance in thousands of years? Because magic trumps technology and science, but there was a time when that wasn't the case.
