If I'm remembering the lore right the dwemer stole the heart of lorkhan to ascend to the realm of the gods. It is unknown if they were smote by the gods for their insolence or if they succeeded and ascended. The dunmer (before being the dunmer) attempted to obtain the tool the dwarves created and the heart cause they were seeking the same thing and they were punished for it, their skin turned grey and eyes red.

That's just off the top of my head I'm pretty sure there's a mistake there somewhere.

I'm no lore expert but aren't they extinct?
From what I recall, no one really knows what happened to them. There are rumors here and there but there hasn't yet been any solid concrete lore about what occurred to all of them. One of the rumors explaining their disappearance though which I personally like, is the one where some dude used some magical thingy and accidentally turn the entire race into a spell. I like this one because it's the most idiotic but also the most unique one.

The year is 1E 668. The Chimer and Dwemer wage war on Red Mountain.
    Canon History say's...........
At an unknown time, Dwemer miners discovered a powerful artifact deep beneath Red Mountain. Kagrenac, Chief Tonal Architect and High Priest of the Dwemer, identified the artifact as the Heart of Lorkhan. He forged three artifacts, Keening, Sunder, and Wraithguard, to allow him and the other Tonal Architects to tap into the Heart of the Lorkhan and use it to power the Numidium, a massive artificial god. News of the Dwemer plan reached the Chimer Great Houses of Morrowind. The leaders of the Great Houses were baffled, and called for war against the Dwemer. Nerevar rallied the Great Houses, and prepared their armies for war. In 1E 668,  the War of the First Council erupted. When the First Council collapsed, the alliance between the Chimer and the Dwemer shut down.
    Battle of Red Mountain
According to legend, after Lorkhan tricked or convinced the Aedra to create the mortal realm, they tore out his divine heart and threw it down to Nirn, to be hidden forever. Tensions had begun to flare between the Chimer and Dwemer once again when Kagrenac—the Chief Tonal Architect of the Dwemer—prompted the discovery of a mythological artifact known as the Heart of Lorkhan, deep within the mountain. When the Chimer heard of this, they believed the Dwemer were mocking their cultural beliefs; as a result, a second Battle of Red Mountain erupted in 1E 700. Kagrenac devised a set of tools, Sunder, Keening, and Wraithguard, to manipulate the Heart to instill divinity in his people, in order to make them immortal. However, the spell seems to have backfired, causing all known Dwemer to vanish.

"I think Kagrenac might have succeeded in granting our race eternal life, with unforeseen consequences -- such as wholesale displacement to an Outer Realm. Or he may have erred, and utterly destroyed our race."
    ―Yagrum Bagarn

Since 1E 700, no word has been heard of the Dwemer, with the notable exception of Yagrum Bagarn, who resided in the Corprusarium of Tel Fyr. Apparently, he was absent from the Mortal Plane at the time of the disappearance, visiting an Outer Realm, an alternate dimension. His three thousand years of exploration and five hundred years of investigation have yielded no indication of the presence of his people on Mundus or any other plane of existence currently known.

In skyrim they just say that a magical thingy caused the entire race to be trapped in some spell or whatever. Even the person who tells you doesn't know what happened to them or how they did it. But it's used as a excuse to not do X thing. It's not touched upon in detail.

As for the actual lore of what happened to them. It's pretty much this. (which can be found on the ElderScrolls Wiki btw)
Both translators conclude that Kagrenac, the great Dwemer engineer, used profane tools (Wraithguard, Keening, and Sunder) and specific rituals to attach the Dwemer race to the power of the Heart of Lorkhan; which, for one reason or another, caused the destruction of the entire race.

I mean, on that quest, you see the npc disappearing after using the tools, and then you can summon their shade. I think it was very much implied that the npc was destroyed in the process, but perhaps my previous knowledge of the subject made me see the quest in a different light.

No, they are not extinct. We know for a fact that at least one still lives (probably more at this point) because there was one in TES III. Popular theory is that they were zero summened, which means the race would no longer have existed, ever. (It's complicated) Basically they tried to do what the Tri-bunal did and failed. Probably a faction or clan of Dwemer desided not to go along with the attempted ascension, so they are still out there. The still living ones are probably in a different part of the world, there is still a very large island, larger than tamier that has not be "discovered" and there are still places in tamiel that we have not been.

It took 8 post before yours to actually get the op question answered.

    Dwarves dont exist.

The Dwemer, Deep elves, disappered all at once out of the blue one day leaving all their ruins empty. That's the closest thing. There are no, will never be, any dwarves in the ES universe.

I think it would be some interesting story to find out that the dwemer were half-breeds. Between the Dwarves we all know, and some other race of surface dwellers. Due to this fact, and the stealing of some of the purebred Dwarven technology, they were killed off by the racists Dwarves from within the Hollow Nirn. This lead to the great tech war between the Dwarves, and the Gnomes. The Gnomes were greatly horrified by the slaughter of those innocent Dwemer. These battles underfoot are why the volcanos have been erupting as they have been.

    Ummmmm.... No......Just NO...
First off, there are no Gnomes on Nirn nor anywhere else in Mundas.
Next, the TES lore is already established and goes back 20 years. It's lore is older and more in depth than WoW or most any other game.
I TRULEY suggest you consult some Lore Sites and Videos. ShoddyCast has a great series.
One thing you will find here is that TES Lore is important and ideas like that while may be cool in your eyes, has no place in this universe.
May your journey of TES Enlightenment begin...'Huzzah!

Note: And "Dwarves" is just a Nedic name for the "Dwemer", Elves from Aldmeris, who are later called "The Deep Elves".

I just want to point out Arena and Warcraft both came out in 1994... Not arguing any other point just felt like pointing it out. (TES lore is definitely more in depth though)
