If someone is using the word heretics to describe someone in a purely role playing way, I don't think it's against the TOS. If both sides of the conversation are fine with it, I don't think anything should be done.
If however, you are a non willing RP participant and it's directed toward you specifically, it may fall under harassment, depending on the wording.
I believe "inquisition" and "heretic" are generic enough that there is no specific religious implication outside game. Anyone using "God" with a capital "G" is probably breaking lore (I'm no expert) so you may have something with that one.
I'd go right ahead and report that. I typically take screenshots of the offensive chat and attach them to the "thank you for reporting this" email ZOS sends.
